Default 4x4 problem. Won't shift back to 4x2

Hi Guys, Any suggestions.
2003 F150 5.4 4x4 (auto transmission, manual transfer)
Once shifted into 4x4 can't get it to go back to 4x2. I mean the shifter goes back in no problem but the front drive shaft continues to turn and the 4x4 light stays on. I did notice oil all over the bottom of the transfer case and it looks like it is leaking from the seal for the rear wheel drive shaft. (is this what I should call the rear seal)

- So would low to no oil in the transfer case cause this problem.
- How do I fill transfer case
- Is the damage already done?
- Also noticed a clunk when I first step on the gas.

Thanks a million,
Tim from NH
